Out of Scope VAT

What Does Out of Scope VAT Mean for Businesses?

Out of scope VAT refers to transactions that fall completely outside VAT law.
This usually happens for one of two reasons. Either there is no supply of goods or services for consideration, or the transaction takes place outside the geographical scope of VAT.

As far as businesses are concerned, this is important as out of scope income is typically ignored in determining the turnover threshold for VAT registration purpose. Many VAT services in UAE focus on helping businesses identify these transactions correctly to avoid errors at the reporting stage.

How Out of Scope VAT Differs from Exempt and Zero-Rated Supplies?

Out of scope VAT is frequently confused with exempt and zero-rated supplies, though the treatments differ much.

Zero-rated supplies refer to the taxable supplies of goods or services that are subject to a VAT rate of zero percent. Zero-rated supplies are entirely within the scope of VAT and have to be declared on the VAT return and can claim input VAT.

Exempt supplies are also governed by VAT law, but VAT is not charged. The drawback is that input VAT linked to exempt supplies is usually not recoverable.

Out of scope VAT is different from both. These transactions are not taxable, not exempt, and not zero-rated. VAT law does not apply to them at all. Misclassifying these categories often leads to VAT recovery errors, particularly for businesses without regular support from VAT consultants Dubai.

Transactions That Fall Outside the Scope of VAT

Certain transaction types fall outside UAE VAT law.

No Supply of Goods or Services

Only when goods or services are supplied for consideration is VAT applied. Any compensation or damages received to offset the loss, is classified under out of scope VAT.

Statutory Payments and Government Charges

Certain payments arise from transactions with Government authorities such as documentation charges, approval fee, deposits, fines, penalties, and many statutory charges imposed by public authorities are out of scope because they are not payments for goods or services.

Compensation, Damages, and Donations

Compensation payments are generally out of scope when they are truly compensatory and not linked to performance.

Donations also fall outside VAT where no benefit is provided to the donor. If a benefit exists, even indirectly, the VAT position must be reconsidered.

Transactions Outside the VAT Territory

Where a transaction takes place entirely outside the UAE VAT territory, it is out of scope, even if the supplier is VAT registered in the UAE. For goods, this may also include supplies made within designated zones that are treated as outside the state for VAT purposes under UAE law.

Out of Scope VAT UAE in Cross-Border and International Transactions

Cross-border transactions are a common source of VAT errors because scope rules are often overlooked.

Before applying the place of supply or reverse charge rules, businesses must first establish the VAT is applicable.

Overseas Supplies

Supplies made and consumed entirely outside the VAT territory may fall completely outside scope of VAT.

This is distinct from cross-border services where the recipient is in the UAE, which are often within scope and subject to zero-rating or the reverse charge.

Head Office and Branch Transactions

Transactions between a head office and its foreign branch are generally treated as internal movements and not supplies for UAE VAT purposes, subject to VAT grouping and local registration rules.

Accounting Treatment for Out of Scope VAT Transactions

Clear accounting treatment reduces reporting risk.

Out of scope transactions should be clearly separated from taxable, zero-rated, and exempt supplies in accounting systems, a process commonly reviewed by audit firms in Dubai during compliance checks.

VAT Invoices and Documentation

Out of scope transactions should not show VAT on invoices. For out of scope transactions, issuing a VAT invoice is not appropriate. For those supplies, it is appropriate to issue Commercial invoice.

It must indicate, where documentation is required, the reason why VAT has not been charged, with internal records supporting such a reason.

VAT Return Reporting

The out of scope transactions do not appear on VAT returns. Including them in turnover or output VAT figures can distort calculations and trigger unnecessary queries.

Impact of Out of Scope VAT on Recovery of Input Tax

Recovery of input VAT depends upon the relationship of costs to taxable activity.

Where costs relate solely to out of scope transactions, input VAT is not recoverable. Where costs support both taxable and out of scope activities, input VAT recovery is proportionate to taxable supplies.

Partial Exemption Considerations

Out of scope income is generally excluded from partial exemption calculations under UAE VAT rules, provided it does not form part of an economic activity.
Treating out of scope supplies as zero-rated supplies can inflate VAT recovery and lead to assessments, penalties, and interest.

Common Errors in Out of Scope VAT Classification

Most errors come from assumptions rather than analysis.
Common issues are classification of supplies in to taxable, zero-rated or out of scope, treating out of scope supplies as within the scope for VAT returns, and misunderstanding cross-border transactions. Poor documentation often makes these issues worse in the case of post correction on filed returns.

Staying Compliant With Out of Scope VAT Rules

Compliance depends on consistency.

Transactions need regular review, especially with expansion into new markets or services. Clear internal guidelines reduce misclassification, and professional advice will help in areas of uncertainty.
